Optimal Sharpe Ratio Portfolios and the Role of Perfect Foresight in Returns, Volatilities, and Correlations

Abstract

Using 50 years of monthly data on the 1,000 largest US equities, this article examines the relative importance of security selection, volatility, and correlations in determining portfolio efficiency. We introduce the Optimal Sharpe Ratio (OSR) portfolio, a boundary-condition framework that assumes perfect foresight of one year of returns, volatilities, and the correlation matrix. Although unattainable in practice, the OSR approach highlights the theoretical maximum efficiency available to investors and underscores which inputs are most critical. Our findings show that correlation structures, far more than return forecasts or volatility estimates, dominate the construction of portfolios with maximum efficiency (Sharpe ratio). Even perfect foresight of stock returns cannot prevent efficiency losses from reduced diversification, whereas modest improvements in correlation forecasting yield significant and consistent gains. The key takeaway is clear: Portfolio managers should focus more on correlation-aware allocation methods and forecasting models than on overemphasizing traditional stock picking.
